Fixed Term Employment (FTE) vs Contract Staffing: Which Reduces Employer Liability and Statutory Cost?

Every HR head who manages seasonal projects, festive season ramp ups, or short duration client mandates has asked the same question at some point: do we bring these people on through a staffing vendor, or do we hire them directly on a fixed term contract? For years, the vendor route felt like the safer default. You paid a service fee, the agency handled payroll, and if something went wrong on PF or ESI, that was technically the contractor's problem.

That assumption does not hold anymore.

Since the four Labour Codes came into force on 21 November 2025, the gap between Fixed Term Employment and third party contract labour has widened, and not in the direction most companies expected. FTE workers now qualify for gratuity after just one year of service, they sit outside the messy principal employer liability chain that contract labour still carries, and they no longer need a licensed contractor sitting between the company and the worker. For an HR or compliance leader deciding how to structure the next hundred hires, this is no longer a philosophical question. It is a cost and risk calculation with a real answer, and this guide walks through it end to end.

What Actually Changed on 21 November 2025

Before the Labour Codes, Fixed Term Employment existed only through the 2018 amendment to the Industrial Employment Standing Orders and a handful of state notifications. It was legal, but patchy. Different states interpreted it differently, and many companies avoided it simply because the ground was uncertain.

The Industrial Relations Code, 2020 fixed that. Section 2(o) of the Code gives FTE a single, central, statutory definition that applies across every state that has notified the Codes, and the Code on Social Security, 2020 carries the same definition at Section 2(34). A fixed term employee is now formally defined as someone engaged directly by the employer through a written contract for a specified period, with wages, hours and benefits that must match a permanent employee doing comparable work, applied proportionally. There is no contractor in that chain. No agency. No triangular relationship.

Contract labour, regulated earlier under the Contract Labour Regulation and Abolition Act and now folded into the Occupational Safety, Health and Working Conditions Code, still exists and is still legal for many use cases. But it continues to run on the old model: a licensed contractor supplies workers, the company is the principal employer, and if the contractor defaults on PF, ESI, wages or bonus, the liability climbs straight back up to the principal employer.

That single structural difference, direct employment versus a contractor in between, is what drives almost every practical distinction between the two models.

Fixed Term Employment, Defined Simply

Fixed Term Employment is a direct employment relationship for a defined duration. The company issues the appointment letter, the company runs the payroll, and the company is the sole employer of record. When the contract period ends, the employment ends automatically by efflux of time. Section 2(zh) of the IR Code specifically excludes this kind of natural expiry from the definition of retrenchment, so there is no retrenchment notice, no retrenchment compensation and no severance obligation, provided the contract was genuine and was allowed to lapse rather than terminated early. If an employer ends the contract before its stated end date and the worker has already put in 240 days in the preceding twelve months, ordinary retrenchment protections switch back on, which is the one exception worth building into your offboarding checklist.

The catch employers need to internalise is the parity clause. An FTE worker doing the same job as a permanent employee must get the same wages, the same working hours, the same leave structure and the same statutory benefits, calculated proportionally to the length of the contract. You cannot use FTE as a way to pay less for the same output. What you gain instead is a clean exit at the end of the term and freedom from the vendor layer.

Contract Labour, Defined Simply

Contract labour is a triangular arrangement. A licensed contractor employs the worker, deploys that worker to your premises, and invoices you a service fee that typically bundles wages, statutory contributions and a margin. The worker is on the contractor's payroll, not yours, at least on paper.

This model still has a place. Peak season loading and unloading, housekeeping, security, canteen operations and other genuinely non core, ancillary functions are still commonly staffed this way, and several states restrict where contract labour can be deployed for what the law treats as core activities of the establishment.

The problem is not that contract labour is illegal. The problem is where the liability sits when the contractor cuts corners.

The Gratuity Rule That Changed the Math

This is the change every HR leader is searching for right now, and for good reason. Under the earlier Payment of Gratuity Act, an employee needed five continuous years of service before gratuity became payable. Contract and project based staff almost never crossed that line, so gratuity was effectively a non issue for short duration roles.

Under the Code on Social Security, that threshold drops to one year for fixed term employees, subject to completing 240 days of service within that year. Gratuity is now paid on a proportional basis rather than requiring the full five year vesting period.

There is a second layer to this that catches many payroll teams off guard. Section 2(y) of the Code on Wages, 2019 now requires that basic pay plus dearness allowance make up at least 50 percent of total compensation, and anything an employer routes through allowances above that cap gets added back for the purpose of calculating statutory benefits. If a company had structured salaries with a low basic and a high allowance component to keep statutory liabilities down, that structure no longer works. Gratuity, PF and other benefits now get calculated on a higher wage base, which means the same tenure produces a noticeably larger payout than it would have under the old rules.

Here is a simple illustration. An FTE employee with a monthly basic plus DA of 40,000 rupees who completes exactly one year of service, having worked 240 qualifying days, becomes eligible for gratuity calculated as 15 times last drawn wages times years of service, divided by 26. That works out to roughly 23,000 rupees for a single year. It sounds small in isolation, but multiply that across a workforce of a few hundred short duration hires and it becomes a real budget line that finance teams need to plan for, whether the company hires directly or through a vendor.

The point worth sitting with is this: if gratuity now kicks in after a year regardless of whether someone is hired as FTE or effectively treated as one through repeated contract renewals, the compliance question shifts from "can we avoid this cost" to "who bears the risk of getting the calculation wrong." Direct employment puts that answer in your own hands. Contract staffing leaves it with a vendor whose payroll accuracy you cannot fully audit in real time.

Where Contract Staffing Still Carries the Vendor Risk

The core exposure with contract labour has not changed under the new Codes, and in some respects it has sharpened. Sections 45 to 58 of the OSH Code, which govern contract labour, apply once an establishment or a contractor has engaged 50 or more contract workers on any day in the preceding twelve months, up from the earlier threshold of 20. Below that headcount the licensing requirement falls away, but the principal employer liability for wages, PF and ESI does not disappear just because the numbers are smaller. The principal employer remains on the hook when a contractor fails to pay wages, defaults on PF or ESI contributions, or lets its licence lapse without renewal.

A few scenarios play out in inspections and audits far more often than companies expect. A contractor's licence expires mid contract and nobody flags it until an inspector does. A contractor deposits PF for some months and skips others when cash flow gets tight, and the shortfall only surfaces when an employee raises a grievance years later. A contractor pays wages below the applicable minimum wage notification for that state or sector, and the principal employer discovers this only during a labour department audit, by which point the exposure includes interest and penalty on top of the arrears.

In every one of these situations, the company that engaged the contractor is legally answerable, even though it never directly controlled the contractor's payroll process. The Codes reinforce joint and several liability in this chain, and enforcement has become noticeably more active at the state level since the rollout.

This is the vendor risk that FTE removes entirely. When you hire directly, there is no second payroll system to audit, no licence to track, and no contractor invoice to reconcile against actual statutory deposits. The compliance burden sits with your own HR and payroll function, which is a burden, but it is a burden you can actually see and control.

Comparing the Real Cost

Contract staffing agencies typically charge a service fee on top of wages and statutory contributions, commonly in the range of 10 to 20 percent depending on the sector, the skill level and the state. That margin covers the agency's own overheads, recruitment and, in theory, its compliance function.

Direct FTE hiring removes that margin. What replaces it is the company's own compliance overhead: running payroll for a larger direct headcount, tracking contract expiry dates so nothing drifts into a disguised permanent role, calculating proportional gratuity and other benefits correctly, and issuing compliant appointment letters for every fixed term hire.

For companies with a strong in house payroll and compliance function, or a reliable outsourced compliance partner, FTE usually comes out cheaper once you net out the agency margin against the statutory costs, even with the new one year gratuity rule factored in. For companies with a thin HR team and no appetite to manage licensing, wage notifications and gratuity calculations across multiple states, contract labour with a well audited, financially sound contractor can still be the more practical choice, provided the contractor's compliance is actively monitored rather than assumed.

The honest answer is that FTE reduces liability more reliably than it reduces cost. The savings depend entirely on how efficiently your own team can absorb the compliance work that a vendor used to handle.

When Contract Labour Still Makes Sense

FTE is not a universal replacement for contract staffing, and treating it that way creates its own risk. Genuinely ancillary functions, housekeeping, security, facility maintenance, canteen services and similar support activities, are still commonly and legally staffed through contractors, and several states specifically restrict or require notification before core production or service activities can be handed to contract labour at all.

The practical rule of thumb is this: if the role sits at the centre of what your business actually does, structure it as FTE or permanent employment. If the role is peripheral support that exists regardless of what your core business produces, contract labour with a properly licensed, financially stable vendor remains a legitimate option.

Building a Compliant FTE Contract

A fixed term contract that will hold up under an inspection or a tribunal challenge needs a few things in place from day one.

The appointment letter must clearly state the fixed duration, the specific project or business reason for that duration, and the exact end date rather than an open ended or automatically renewing term. It must explicitly record wage, hour and benefit parity with comparable permanent employees. It should specify the gratuity and other statutory benefit calculation methodology so there is no ambiguity when the contract lapses. And it must avoid any clause that implies an expectation of automatic renewal, since repeated back to back renewals of the same role can lead a labour court to treat the arrangement as disguised permanent employment.

Recordkeeping matters just as much as the contract language. Standing orders, HR policies and the appointment letter template itself need to align with the Model Standing Orders notified under the IR Code for your sector, whether that is manufacturing, mining or services.

The Misclassification Trap

The single most common mistake companies make with FTE is using it as a workaround rather than a genuine short duration arrangement. Renewing the same fixed term contract for the same person in the same role, year after year, without a genuine change in project scope or business need, is exactly the pattern that labour courts and inspectors look for when assessing whether an employer is disguising a permanent role to avoid retrenchment obligations. Similarly, labelling someone as a contractor or consultant when the reality is that the company controls their hours, tools and daily work, rather than the person operating independently, exposes the company to reclassification claims with retrospective PF, ESI and gratuity liability attached.

The safest approach is to match the contract structure to the actual business reality, not to the compliance outcome you would prefer.
